More relevent is the quality of design and strength of an engine rather than the actual capacity.
As mingdam said, 1.3 hayabusa, and any bike engine for that matter are an example that displacement is not always the way to go (if weight is an issue).
Our Formula Student car this year features a turbocharged 600cc yamaha thundercat engine.

Since everything has been said, you could always make a 1.8 into a 2.0L Stroker and then you have potential galore. Block design, as said above, is a huge factor and since the 1.8t has a iron block it's not exactly easy to damage, but since it is a 1.8 it'll take longer to spool compared to a 2.0. Thats why the FSi has great low down torque since they gave it better displacement. Getting lighter parts into the engine will also make any engine better. But if you have a 1.8 in your car then your car is probably on light side, so each horsepower makes the difference compared to every 10hp makes a difference in a muscle car. The MKIV GTi is not light  a cool 2900lbs. Anything and everything has potential if you have knowledge and money, i've seen a 10 second Geo Storm so that should give anyone hope...

my neighbor has a 2004 vw gti 1.8t. after a neuspeed chip and exhaust, its making about 260hp and the chip and exhaust cost about 400 american each

My buddy has a custom computer program, exhaust, and intake from a local VW/Audi shop and cam and gears (not sure who from) for his 2.0 and he is making atleast 200hp from a 2.0 Golf 4door and it hauls ass.

you can get about 280 out of a BMW mini cooper s 1.6... its supercharged as standard anyway

He's deffinately not making 260hp. Maybe 215hp at the crank especially since it's a crappy neuspeed chip, but his torque should be around 240-245. But i really need to hear more about those 2.0L T-Bird, they get underestimated....
